⚖️ HOW DO SUPPLY AND DEMAND AFFECT PRODUCT PRICES?
Why can the price of a cup of milk tea remain stable for months while airline tickets become significantly more expensive during holidays? Why does a newly released pair of shoes sell out immediately while other products require constant discounts?
Behind these changes is one of the most fundamental principles of economics: supply and demand.
Simply put, prices are not determined by sellers or buyers alone. They emerge from the interaction between the amount businesses are willing to sell and the amount consumers are willing to purchase.
🙋 Demand means more than simply “wanting” something
In economics, demand refers to the quantity of a product or service that consumers are both willing and able to purchase at different prices.
You may want a new smartphone, but if you cannot afford it, that desire does not yet represent effective demand in the market.
In general, when the price of a product decreases, consumers tend to purchase more of it. When the price increases, they may buy less, delay the purchase, or choose an alternative.
For example, if the price of a cup of coffee increases from 30,000 to 60,000 VND, some customers may visit less frequently, make coffee at home, or choose a cheaper shop.
This inverse relationship between price and quantity demanded is known as the law of demand.
🏭 Supply reflects the ability and willingness to sell
Supply refers to the quantity of a product that sellers are willing and able to offer at different prices.
In general, higher prices give businesses a stronger incentive to produce and sell more because the potential for profit becomes greater.
If strawberry prices rise, farms may allocate more land to growing strawberries, employ more workers, or invest in technology to increase production. If prices fall below production costs, some producers may reduce their output.
This is the law of supply: when other factors remain constant, a higher price usually leads to a greater quantity supplied, while a lower price leads to a smaller quantity supplied.
🎯 Equilibrium occurs when supply meets demand
Supply and demand interact to determine the market price.
The equilibrium price occurs where the quantity consumers want to buy equals the quantity businesses want to sell. At this point, there is no significant shortage or surplus.
If the current price is below equilibrium, consumers want to purchase more than businesses are willing to supply. This shortage creates upward pressure on the price.
If the price is above equilibrium, businesses may supply more than customers want to purchase. Inventories rise, encouraging sellers to reduce prices, offer discounts, or cut production.
Prices therefore function as signals. They tell consumers how scarce a product is and help businesses decide whether the market needs more or less production.
📈 When demand rises, prices usually rise
Demand can increase when consumer income grows, a product becomes more popular, the number of customers increases, or the price of a substitute rises.
Imagine that a particular pair of shoes suddenly becomes popular on social media. More consumers want to purchase it, while the available supply cannot immediately increase.
If demand rises while supply remains unchanged, both the price and quantity sold will generally increase.
In contrast, demand may decrease if consumer preferences change or a more attractive substitute becomes available. Businesses may then need to lower prices or reduce production.
📦 When supply falls, prices usually rise
Supply can change because of production costs, wages, technology, weather, taxes, transportation, or the number of businesses in the market.
Suppose a storm reduces the mango harvest. Even if consumer demand remains unchanged, fewer mangoes are available for sale.
When supply decreases while demand remains constant, mangoes become scarcer. The price tends to rise, while the quantity bought and sold decreases.
If new technology enables farms to produce more efficiently, supply may increase. With more products available, the price generally falls while the quantity traded rises.
🔄 A change in quantity demanded is not a change in demand
These two concepts are easily confused.
If the product’s own price changes, consumers move along the existing demand curve. This is called a change in quantity demanded.
For example, customers purchase more ice cream because its price falls. The demand curve itself has not moved; consumers are simply responding to a new price.
However, if something other than the product’s price changes—such as hotter weather, higher income, or a new trend—the entire demand curve may shift.
The same distinction applies to supply. A change in the product’s price changes the quantity supplied, while changes in technology, input costs, or production conditions can shift the entire supply curve.
Understanding this difference allows us to identify the actual cause of a price change.
⏳ Prices do not always adjust immediately
The supply-and-demand model shows the general direction of a market, but real prices may take time to adjust.
Businesses may have long-term contracts with suppliers, printed price lists, or concerns about negative customer reactions. Some products also require months or years to increase production.
For example, when demand for housing rises, new apartments cannot be built immediately. Because supply is difficult to expand in the short term, prices may rise more sharply.
The degree to which buyers or sellers respond to a price change is known as elasticity. The harder a product is to replace—or the harder supply is to expand—the more strongly its price may react to changes in supply or demand.
🧩 Supply and demand are not the only influences on price
The supply-and-demand model is extremely useful, but real markets are affected by additional factors.
A business with a powerful brand or few competitors may have greater control over pricing. Governments can also influence prices through taxes, subsidies, price ceilings, and price floors.
Consumers do not always possess complete information, and businesses do not always compete under perfect conditions.
Supply and demand should therefore be viewed as the foundation for understanding prices, rather than the only explanation for every price observed in the market.
💡 Conclusion
Product prices emerge from the continuous interaction between buyers and sellers.
When demand increases faster than supply, prices usually rise. When supply increases faster than demand, prices usually fall. A price that is too low may create a shortage, while a price that is too high may result in a surplus.
Supply and demand help markets adjust while providing signals about scarcity, consumer needs, and production opportunities.
Therefore, the next time a product suddenly becomes more expensive, the most useful question is not simply:
“Why did the seller raise the price?”
It is:
“What changed on the supply or demand side of the market?”
